Real Rate of Return

The real rate of return is what your money earns after adjusting for inflation. It shows the actual growth in purchasing power rather than in dollars. A quick estimate is the nominal rate minus inflation; the exact figure is (1 + nominal) ÷ (1 + inflation) − 1, which is slightly smaller.

How Real Rate of Return works in practice

Nominal returns are the numbers on your statement. Inflation erodes what those dollars can buy, so the real return tells you whether you are gaining ground. Taxes reduce it further, which is why after-tax real return is the most honest measure for a taxable savings account.

Say your savings earn 5.00% and inflation runs at 3.00%. The quick estimate is 2.00%. The exact real return is 1.05 ÷ 1.03 − 1 = 1.94%. Over long periods, that small gap compounds, so using the exact formula matters for big projections.

When planning for long-term goals, working in real terms lets you think in today's dollars. A savings product with a high nominal rate may still deliver a negative real return if inflation is higher. Comparing real returns keeps your expectations realistic.

Real Rate of Return: quick questions

Can a real rate of return be negative?

Yes. If inflation is higher than your nominal return, your purchasing power falls even as the balance rises.

Why not just subtract inflation?

Subtraction is a good shortcut, but the exact formula divides, which gives a slightly lower and more accurate number.

Do taxes affect real return?

Yes. Taxes on interest lower your nominal return first, which lowers the real return too.
